If a player in SMP is holding a grass block, the top of the grass block is replaced with the texture grey. Here is a screenshot.

What plugins has the server running?

Not sure, but it turned out that this issue was only on some servers, in which I think it is a plugin issue. Most likely a biome switcher or a plugin closely related.
