You are able to place sugar cane inside of water if all other requirements for sugar cane apply (the block its placed on, corner block “next to” water)
The sugar cane is not just there visually but can be destroyed and still drops its item counterpart. It seems that it won’t grow if the block above it is also water.

Tested in a multiplayer and single player world. Other players are also able to see it
