This issue seems to have resolved in 1.20.30.02. It was still broken in 1.20.15 but after the last update I'm able to toggle this on and off and still interact correctly although slowly with the world. One PC client was still having trouble and not able to collect any items but it was only 1 person so maybe a local issue.
It should be noted the 1.20.30.02 update has caused severe lag and performance issue in the game.

This did not help. I removed my resource pack folder and copied from the new version. Set the server to "Client-Auth" and characters still cannot interact with the world or objects.
The issue seems to lie with the "server-authoritative-movement=client-auth" option. For me this now HAS to be set to "Server-auth" or none of the characters can interact with the world or objects. After ryouya79 mentioned having issues with similar settings it got me thinking. This was something I had changed a few weeks prior to the upgrade. Here's what went down. Built server in March 2023 has player movement set to "server-auth" and "Correct player movement" was True. Realized this was causing a player hopping around/performance issue and turned both off a few months ago. Everything was fine for a while then I did the update to 1.20.11 and now this feature is totally broken and MUST be on "server-auth" or my world is pooched. I just upgraded to 1.20.12 and world was working fine. Tried setting to "client-auth" and it broke everything again. Had to put it back on server-auth. I seem to be stuck on that setting now.
Here is the lower half of my server.properties file as is. Does not quite line up with your findings. I turned off server-auth and correct player movement a few weeks ago to improve performance for some LTE connected users. These settings carried over from the last working version to this one except for the new bolded entries at the bottom. I added them from the 1.20.11 server.properties file and left them on their default setting.

I have a folder called Y:\minecraft\server. I cut the items listed below from the folder and place in temp directory:
Worlds
Resource Packs
Allowlist.json
Permissions.json
server.properties
Next, I delete everything in the server folder. Unzip the new version of Minecraft to the server folder. Run the server once so it creates the bedrock world. Then add back all my files except the resource pack folder, I only bring back the faithful 64x texture pack. I end up deleting the older copy of vanilla and chemistry resource packs. Launch the server and we're usually good to start playing.
I have the latest beta9 version of faithful 64x. I tried removing the resource pack, but the game acted the same with or without it.

Having the same issue on my BDS. I have clients that connect on every type of network Cell, Fiber, Cable internet and even local LAN clients are all having lag and performance issues since the update.
