This is still an issue in the recent beta versions, especially in the Nether.

Have you updated to the latest beta?

Is it possible that end rods can be water logged?

Wow, a very scary bug to say the least. So you said that if there is no armor being worn by the other player, and the other player dies, they lose all of their stuff?
